The illiquidity premium is a real, well-established idea: investors who accept lock-up should earn more than those who demand daily liquidity, because the constraint is genuine and the compensation is priced in. The reassuring version (accept the lock-up, earn the extra return, wait it out) quietly assumes an investor with permanent capital, no competing demands, and perfect foresight about when liquidity will be needed. What are the hidden costs of forced illiquidity?
The cost of illiquidity almost never appears the way yield does. It is invisible on the return statement and absent from the annualised return during the holding period, then it arrives suddenly and in full, in three recurring situations.
The first is the distressed sale. An investor who needs capital urgently has, with a directly owned property, exactly one option: sell the whole asset, a process that takes months, carries the full transaction costs and taxes of a property sale, and clears at whatever price the market offers that day. Sell into a downturn and you accept the downturn price. The arithmetic is unforgiving: several years of solid yield can be erased by a single forced exit at a discount to fair value. The yield was the income; the exit was the event that decided whether the income was worth the risk. The yield was never the real risk; the lock-in was.
The second is missed rebalancing. Sound portfolio construction requires adjusting positions as some grow into overweights and others need trimming. In a liquid portfolio that is routine; in a direct real-estate portfolio every adjustment is a full transaction, with the full cost and timeline. The practical result is that investors carry property overweights they would rather reduce, because the cost of rebalancing exceeds its benefit.
